It derives from the "revenue ensign" adopted on August 1, 1799, by Secretary of the Treasury Oliver Wolcott, with the approval of President John Adams, to identify the cutters of the Revenue Marine, the principal predecessor of the modern Coast Guard.
This ensign is medium blue with a broad white diagonal band and the Auxiliary emblem in blue and white on the center (33 CFR 5.47).

Ship Modeling FAQ, Question 038 --- Revised: January 22, 2001
Not only was the color of the ensign important but also the configuration of the canton (the union flag design in the ensign's upper left quadrant).
When ensigns and jacks were worn that were built proportional to one of the major dimensions of their own ship, the flag would not be lost in profile against any ship nor would the flags overpower the ship either visually or because of wind loading.
If there was no separate canton on an ensign, the jack being worn -- as measured in historic images -- was one-half the hoist and fly dimensions of the largest ensign currently worn, which resulted in the jack being one-fourth the square footage of the ensign.

Maritime flag - Wikipedia, the free encyclopedia
Ensigns are usually required to be flown when entering and leaving harbour, when sailing through foreign waters, and when the ship is signalled to do so by a warship.
Warships usually fly their ensigns between the morning colours ceremony and sunset, when underway, and at all times when engaged in battle—the "battle ensign".
The ensign flying in the inferior, or lower, position is that of the country the ship has been captured from: conversely, the ensign flying in the superior, or upper position, is that of the country that has captured the ship.

BATTLE OF THE RIVER PLATE - On Wednesday, 13 December 1939, a British squadron of three light cruisers, commanded by Commodore Henry Harwood, “HMS Exeter,” “HMS Ajax” and the New Zealand Cruiser “HMS Achilles,” were on patrol near the mouth of the River Plate.
Soon after dawn a German vessel was sighted, it proved to be the German pocket battleship “Admiral Graf Spee” which had been preying on Allied shipping in those waters, she immediately opened fire on “HMS Exeter,” and after one or two ineffectual salvos she scored a direct hit.
It was a frightening prospect being in the path of 12,000 tons of armour-plated battleship with superior firepower, but it was still odd that she should have chosen to come in and fight when she could have dictated the entire battle at long range.
