In British usage, inherited by Canadians, it is a flag with the national flag in the canton, a coloured field, and sometimes a badge on the fly.
The merchantman's ensign, it specified, was to be the Red Ensign with the Saint George's cross in the canton.
The device adopted as an emblem for British Columbia was the royal crest flanked by the letters B and C, and a wreath of laurel and oak.

When a British (or American) ensign is flown "union down," it is obviously distinguishable from one flown in the normal fashion.
Ensigns should be framed and kept on board whilst the ship was in service, and then transferred to a museum or other suitable place.
The main Battle Ensign flown by HMS Exeter at the Battle of the River Plate remained in the possession of the commanding officer, and then passed to the Maritime Museum, while the second Battle Ensign went to the City of Exeter.

The Blue Ensign of Kenya, used until 1963 was a traditional blue ensign with the Union Jack in the upper left corner and a blue background.
The flag of British East Africa is the national banner of the Empire, bearing upon the intersection of the crosses a red lion, rampant, or aggressively walking forward on his hind legs...encircled by a wreath.
The earliest book that I have found, that shows the "red lion badge" on a Red Ensign is the NGM of 1917 in which it is the only colonial (as opposed to Dominion) badge that is shown in place on all three flags, the UJ, the Blue Ensign and the Red Ensign.

 British Yacht Ensigns
British yacht club special ensigns can be, (in order of "seniority"), the White Ensign (Royal Yacht Squadron), undefaced Blue Ensign (32 clubs), Blue Ensign defaced with the badge of the club (57) or Red Ensign defaced (14).
This flag (described as the ensign of the Hamworthy and Bournemouth Yacht Club) appears to be identical to that displayed and described in Graham Bartram's World Flag Database as the ensign of the Poole Yacht Club.
The Ensign was defaced by a circle on the blue background containing the cross of the Club's burgee and a gold coloured fir cone in the centre.

 United Kingdom: history of the British ensigns
As far as the introduction of plain ensigns is concerned: Prior to c1625 English Royal Naval Ensigns were striped in various colours (green and white, red, white and blue, gold, white, and blue etc.,) with a white canton and red Cross of St George (or occasionally with a Cross of St George overall).
The exact date of introduction of the red ensign is slightly uncertain, however, it is known that the recommendation was made in 1625 and that the striped ensigns had become obsolete by 1630 (for warships).
Henceforth the White Ensign was reserved to the Royal Navy, the Blue Ensign undefaced to the Royal Naval Reserve and defaced with the appropriate departmental or territorial badge to government service, and the Red Ensign to the 'merchant navy' (as the term is in Britain).

Basically the British rule is that you may use either the appropriate Red, Blue or White ensign (depending upon your own status) or the land flag, except that you cannot use the Union Flag at all.
We further submit that the Governors of Your Majesty's Dominions in Foreign Parts, and Governors of all ranks and denomination administering the Governments of British Colonies and dependencies be authorised to fly the Union Jack with the Arms of the Badge of the Colony emblasoned in the centre thereof.
The latest official drawings bring the older ensigns of British overseas territories into line with the modern practice as seen in the flags of Guernsey, Isle of Man, British Antarctic Territory and Pitcairn Islands, where the badges are a lot larger.

In 1702, at a time when France was replacing the Dutch as England's principal naval rival, the White Ensign was modified by the addition of a broad Cross of St. George to distinguish it from the white ensigns of the French Navy.
An ensign with horizontal red-white-red stripes and a small canton of the Cross of St. George was used briefly in 1702.
In that year, the Union Jack and the White Ensign were reserved for the Royal Navy, the Blue Ensign was reserved for the use of qualified Royal Naval Reserve officers in command of merchant ships, and the Red Ensign became the British merchant ensign.

Until 1921, there were many variations in displaying the shield on the flag: sometimes a white disk was behind the shield, sometimes there was wreath of maple leaves or a wreath of roses, thistles, and shamrocks, and sometimes the shield was topped by a beaver or crown.
In 1866, the British Admiralty issued a Circular requiring all colonial warships commissioned under the terms of the Colonial Defence Act 1865 to wear a Blue Ensign defaced with the "Seal or Badge" of the colony [p.66].
As an aside, before South Africa adopted the modified "Van Riebeck" flag in 1927, I believe it was the Red Ensign that was usually used in lieu of a national flag, rather then the Blue.

In its original form the Red Ensign came into use as the Civil Ensign of England c1650 (having been previously adopted by the English Royal Navy in 1625), and received official sanction as such in a Royal Proclamation of 18 September 1674.
As far as is known the Scottish merchant marine also flew a red ensign (although charged with the cross of St Andrew), but this came to an end with the Act of Union of 1707, after which the Civil Ensigns of both countries were charged with the Union Flag.
The context was the dispatch of the British fleet to the Danish Sound, which raised the specter of a war with Russia.

Ships flying Blue Ensigns defaced with a colonial badge were usually unarmed, but if a colonial government wanted to arm a ship for use in its territorial waters the same ensign was used, with the addition of a Blue Pennant at the masthead.

She is flying a defaced red ensign with the arms on a white disc - and the flag doesn't look particularly old and tattered, so I guess in practice the old design continues to be made and used.
The short answer is that the ensign with a white disk is probably (but not certainly) the correct flag, and is (in anycase) acceptable.
The Royal Warrant assigning "Armorial Ensigns for the Cayman Islands" was approved by Her Majesty's command on 14 May 1958.
