 Modern Portfolio Theory
Diversification is the only "free lunch" in finance: with diversification, one can achieve higher levels of return without exposing themselves to greater risk.
The trade-off between risk and return is one of the central tenets of Finance.
The insight of modern portfolio theory is that maximum correlation is 1, and a portfolio with 2 securities each with the same return and risk will have less risk than the 2 securities individually.

Y a-t-il une théorie des marchés financiers ?
Keywords: Stock exchange markets, gaussianity, diversification, reflexivity, behavioural finance, chaos, ethic indexes
Some, taking recourse to covariance analysis, recommend portfolio diversification ; others prefer a reflex interaction between players and the market; others again establish their theories upon their own experience by being particularly attentive to the intrinsic value of the enterprise, thus drawing a strong dividing line between the investor and the speculator.
Will the recent introduction of ethical indexes be able to eliminate the doubts concerning the possibility of truly theorizing financial markets?.

Diversification - Wikipedia, the free encyclopedia
This is why diversification is referred to as the only free lunch in finance.
Diversification is a measure of the commonality of a population.
Diversification is thus defined as the intra-portfolio correlation or, more specifically, the weighted average intra-portfolio correlation.

 Modern Portfolio Theory
Diversification is the only "free lunch" in finance: with diversification, one can achieve higher levels of return without exposing themselves to greater risk.
Diversification was considered foolhardy and wasteful, because it was thought that people only had enough time to research a handful of companies in-depth, and that buying shares of a company you had not researched heavily was foolish.
The breakthrough on the importance of diversification came with the advent of Modern Portfolio Theory, which was first presented by Harry Markowitz (who received a Nobel Prize in Economics for his achievement).

NCPA - Daily Policy Digest - Risks and Returns from Global Diversification
Source: "The Dual Benefits of Global Diversification," Economic Intuition, Fall 2001; based on William N. Goetzmann, Lingfeng Li and K. Geert Rouwenhorst, "Long-Term Global Market Correlations," Working Paper No. 00-60, Yale International Center for Finance.
Diversification lowers the risk that all of one's investments will decline in value at the same time, and it increases the likelihood that some of one's holdings will rise.
Emerging markets increase the benefits of diversification because they are less correlated with markets in developed countries and offer additional investment opportunities.

 The 15-Stock Diversification Myth
One of the most dangerous investment chestnuts is the idea that you can successfully diversify your portfolio with a relatively small number of stocks, the magic number usually being about 15.
In a classic piece in Journal of Finance in 1968, Evans and Archer found that portfolios with as few as 10 securities had risk, measured as standard deviation, virtually identical to that of the market.
For example, Ben Graham, in The Intelligent Investor, suggests that adequate diversification can be obtained with 10 to 30 names.
