The forint slumped 2.3 percent last week, its biggest drop in a month, as Prime Minister Ferenc Gyurcsany faced calls to resign after admitting to lying about the economy in a leaked tape recording.
Losses for Hungary's forint may be contained as the central bank decided today to raise its main interest rate, already the highest in the European Union, by half a percentage point.
Gyurcsany, who has resisted calls to resign, is seeking to cut the deficit from the equivalent of 10.1 percent of gross domestic product this year to 3.2 percent in 2009 as part of preparations for eventual adoption of the euro.

A prerequisite for joining ERM is that the forint’s exchange rate must be pegged to the euro for at least two years and remain within the 30pc fluctuation band.
In practice, increasing the band means that the forint, which was equivalent to about EUR 270 in March, may now move freely within a band equating it to anywhere from EUR 230 to EUR 310.
She conceded that the measures could result in a revaluation of the forint, which also would mean a drop in export revenues, but said she didn’t think that would be any great threat to the competitiveness of the Hungarian economy.

According to analysts, the twin deficits and the low foreign direct investment coverage of the current account deficit are also likely to boost the domestic (and possibly external) debt issuance by 1-1.2% of GDP in Hungary, halting the decline in the country’s debt to GDP ratio.
The forint may have surged 10% against the euro and even more against the U.S. dollar in the last year and a half, but Hungarian exports still held up better than many expected.

NBH president Gyorgy Suranyi said last month the pace of forint markdowns would be slower next year compared with this year.
Analysts said the pace at which the NBH devalues the forint next year depends crucially on whether inflation falls to 20 percent, as the government hopes, from a forecast rate of around 30 percent in 1995.
Devaluing the forint by a slower rate than inflation risks fueling inflation by making imports cheaper and also threatens government efforts to rein in Hungary's burgeoning trade and current account deficits.

One can infer the activity of hedge funds in the forint market from the recent phenomenon of the forint going up when the dollar goes down, the MNB study said, although Robertson says he has heard rumors of the central bank’s silent intervention (in the form of forint purchases) being behind this.
ING expects the forint to weaken somewhat, but future forint deals have already priced this in so as not to cause panic, Robertson added, noting that the central bank will have the opportunity to allow forint devaluation by 5%—10%, as inflation in Hungary is very low.
According to Robertson, any attack on the forint would not be worthwhile because Hungarian households have foreign currency-denominated debts amounting to 3%—4% of GDP, while companies hold 2% of GDP and the state 8% of GDP in foreign currency debts.

This reflected the fact that the sustained upward momentum behind the forint has effectively negated oil price pressures, which have demonstrably raised the price level elsewhere in the region.
The most recent cut in interest rates, while likely to be welcomed by the government, will do little to assuage the relative attractiveness of Hungarian financial assets and thus stem the inflow of short-term capital.
Moreover, the maintenance of very tight monetary policy is raising endemic risks on the domestic side, given that high domestic borrowing costs are encouraging households and businesses in increasing numbers to seek financing in euro denomination abroad.
