Loopback - Wikipedia, the free encyclopedia
A loopback interface is a type of 'circuitless IP address' or 'virtual IP' address, as the IP address is not associated with any one particular interface (or circuit) on the host or router.
Likewise, to ping the loopback interface is a basic test that one's IP stack is working properly.
Loopback addresses are the subject of a reasonably common Internet prank: directing an inexperienced user to connect to (or attack) his own loopback interface as if it were a remote server [1].

Loopback Bit Error Ratio Measurement Description
When the test set measures loopback bit error ratio, it sends a known data pattern (see DL DTCH Data) on the downlink dedicated traffic channel (DTCH) to a UE that is configured in loopback mode 1 or 2.
Loopback delay is measured at the UE antenna connector and is specified in units of radio frames.
To calculate loopback delay, the test set correlates the data in the uplink radio frame to the data sent in the downlink radio frame.

A loopback INTERFACE is different; it's not used for testing, but to give the router a virtual "interface" that is always up, although it obviously isn't very useful for sending data anywhere.
The way I understood it from drcisco was that setting "loopback" on a serial interface is the same as setting "loopback local" on an interface on a WIC and that both these commands will cause outbound packets to be looped back onto the local interface.
Loopback commands are generally used so that someone can use a piece of test equipment to send bit patterns toward the loop, and make sure you get the same bit pattern back.

A loopback test is a test in which a signal in sent from a communications device and returned (looped back) to it as a way to determine whether the device is working right or as a way to pin down a failing node in a network.
One type of loopback test is performed using a special plug, called a wrap plug, that is inserted in a port on a communications device.

These loopback modes can be used in channelized and unchannelized modes, depending on which mode has been configured for a given port.
When local loopback is enabled on a high-speed unchannelized port, a data-sampling problem can occur, depending on the port clock frequency.
This is because the propagation delays of the clock and data signals within the chip are aligning in such a way as to cause the data to be sampled while it is not stable.
