The green and white stripes of the flag were additions by the House of Tudor, the Welsh dynasty that held the English throne from 1485 to 1603 (green and white are also the colours of the leek, another national emblem of Wales).
The oldest recorded use of the dragon to symbolise Wales is from the Historia Brittonum, written around 820, but it is popularly supposed to have been the battle standard of Arthur and other ancient Celtic leaders.
This is an allegory of the historical struggle between the Welsh and the English.

The seventh century Welsh hero Cadwaladr carried the dragon standard and the dragon had become a recognised symbol of Wales by the time Welsh archers were serving in the English army at the battle of Crecy in 1346.
The mythical dragons were often given the responsibility of guarding treasure secretly hidden in deep caverns in wildest Wales, as with the cauldron of Cerwyddn.
The red dragon banner, however, continued to fly proudly; it was used by the Normans in Britain and apparently was used as the British standard at the Battle of Crecy (1346), in which _Welsh Longbow archers_, dressed in their beloved _green and white_, played so prominent a part.

A dragon was borne by the English army at the battle of Lewes in 1216 and later Henry III had a dragon standard made to be placed in the re-built Abbey at Westminster.
Dragons are of course very popular in mythology and legend and the whole 'Pendragon' thing is very much mixed up in Arthurian legends, and it is hard to say how much is historically accurate.
The Welsh dragon was used in the royal arms in the 15th Century, but with the Union of the Crowns of Scotland and England in 1605, when James VI (Scotland) became James I (England), the Welsh influence seems to have disappeared.

Dragons in one form or another were used all round the Roman Empire, including Britain, and it is thought that such a standard was in use by the Romanised Britons who were left to fend for themselves from about 400AD onwards.
The badge was described as a Dragon passant gules (on a mount vert) with a label of three points argent, and in the form of arms then used the badge was placed on the sinister side of the crest.
This consists of the dragon on a white and green shield which is surrounded by a belt with the words Y Ddraig Goch Ddyry Cychwyn and surmounted by a Royal Crown.

The dragon was favoured by the Tudor monarchs and is found in Tudor manuscripts, on the Tudor seal for the Principality of North Wales and even, according to the Royal Mint, as a supporter on the obverse of gold sovereigns of Henry VII.
A red dragon on a green mount has since been officially recognised as the Royal Badge of Wales; and it was the present Queen who in 1959 declared that the flag of Wales, now so familiar, should show the red dragon on a green and white field.
The dragon was also used as a mintmark on gold coins of Henry VII, the only British monarch for whom the dragon mintmark has been used, apart from this, all the dragons featured so far were being killed by heroes.

Strictly speaking, 'three white ostrich feathers enfiling a gold coronet and on a blue scroll the motto Ich Dien' is the badge of the heir apparent to the English throne.
I think it's fairly clear what happened here: a Welsh symbol was inserted in the fly of a British ensign to meet the vexillologist's perceived need for a Welsh flag (Y Ddraig Goch had no official status until 1953).
It reminds me of what happened in the case of the 'green ensign' that was attributed to Ireland in some foreign flag charts of the 19th century.
