Xvid is a continuation of Project Mayo (original open source project responsible for the commercial DivX codec) and aims to develope a high quality open-source MPEG-4 codec.

XviD is an mpeg-4 codec which is developed for educational use by programmers in their free time.
XviD's default is 2 which is the highest you should go (as each extra B-Frame increases the processing power needed to decode).
As XviD is used mostly for Twopass encoding, quantizer 1 was added to defaults to allow people to fill up all the bits when fitting in a certain size such as a CD.

The XVID development team is still considering legal action against Sigma Designs even though the company issued a press release Thursday saying it would release the source code for its MPEG-4 video codec.
The XVID team contacted Sigma in July, and Militzer says a manager there told XVID that the copied code was a new employee's mistake, not an intentional GPL violation.
The XVID team then asked Sigma to stop distributing REALmagic until the copyright issues could be resolved, and Militzer says the company promised to contact XVID with a decision.

 FileForum | Koepi's XviD Codec
In response to the previous poster; from my understanding, when you play the same file using the xvid codec or using ffdshow there won't be much quality difference, because the quality is mainly determined by the way it was encoded, rather than the way you play it.
The main difference is that using the divx codec, or especially the xvid codec, to play a file, takes a lot of CPU time, whereas using ffdshow (which can decode anything that divx or xvid, or a host of other codecs created) to play the file seems to use a lot less processing power.
Additionally xvid is also open source and not bundled with a player or ads anything else.
